Private Markets and the Liquidity Trade-Off

What private markets include

Private markets cover investments that are not continuously traded on a public exchange. They can include private equity, private credit, venture capital, infrastructure and real assets. The label describes how ownership and financing are organized, but each segment has a different return pattern, risk profile and time horizon.

Investors are often drawn to private markets for access to growing companies, contractual income or long-lived assets. The trade-off is that capital may be committed for years, valuations update less frequently and selling early can be difficult or costly.

Illiquidity is both a feature and a cost

A long holding period can give managers time to improve operations, finance projects or work through a business cycle without reacting to daily market prices. That patient structure can be useful. It does not make an investment safer, however. Illiquidity limits an investor's ability to change course when personal needs, portfolio priorities or market conditions change.

Commitment pacing therefore matters. Many funds call capital gradually rather than investing the full commitment on day one. Distributions may also arrive unevenly. A portfolio needs enough liquid resources to meet capital calls while avoiding forced sales elsewhere.

Understanding the J-curve

Private funds can show negative early returns because fees and initial costs appear before investments mature. Over time, successful realizations may lift results, producing the pattern commonly called the J-curve. The shape is not guaranteed: timing varies by strategy, manager and vintage, and weak investments may never recover.

Investors should distinguish between committed capital, called capital, net asset value and cash actually distributed. A high reported value is not the same as realized proceeds.

Valuation requires judgment

Public prices update constantly, while private assets are valued periodically using models, comparable transactions and manager assumptions. This can make reported returns appear smoother than the underlying economics. It can also delay recognition of deteriorating conditions.

Due diligence should examine valuation policies, independent oversight, audit arrangements and how marks behave when financing conditions change. Comparing cash flows and realizations alongside reported values provides a fuller view.

Manager selection and alignment

Outcomes can vary widely between managers because sourcing, operational skill, financing discipline and exit execution all matter. Investors should assess the team’s relevant experience, decision process, use of leverage, ownership of portfolio companies, fee structure and treatment of conflicts.

  • Review how the strategy performed through difficult operating environments.
  • Understand whether returns came from business improvement, multiple expansion, leverage or market timing.
  • Check how capital is allocated among follow-on investments, reserves and new opportunities.
  • Examine governance rights, reporting quality and the handling of underperforming assets.

Building liquidity into the portfolio

Private assets should be sized in the context of the whole portfolio. Cash needs, expected commitments, redemption terms and potential market stress all matter. Secondary markets can provide an exit, but prices may be discounted and transactions take time.

A thoughtful allocation does not depend on a single forecast. It uses conservative cash-flow assumptions, diversified commitment years and a liquid reserve large enough to absorb surprises. The objective is to let long-duration investments mature without compromising near-term flexibility.
